In this paper, we provide an empirical analysis for the possibility of very slow mean reverting dynamics (fractional cointegration) in the system of long term and short term interest rates of Korean financial market. Using the data set of 8 various daily interest rates over the period of January 1 1995 through December 30 2009, we adapted the GPH test methodology to analyze fractional integration and cointegration. It is found that all eight interest rates have long memory effects and the error correction terms follow a fractionally integrated process with long memory. That is, a direct implication of the presence of cointegration in interest rates is the improved forecasting possibility, especially over longer forecasting horizons via the estimation of an appropriate error correction model. Despite a significant persistence in the short run, however, a shock to the system of long term interest rates eventually dissipates so that an equilibrium relationship prevails in the long run.
