Many empirical studies found that the spread between long- and short-term interest rates forecasts future economic activity, but few studies provided theoretical answers for those relationships. This paper investigates the reason for the empirical results with a theoretical (DSGE) model. The model allows explicitly for imperfect asset market substitution to identify expectations and term premium components of the term spread, and relative importance of the components for predicting future output gap is estimated. The estimation results show that, in Korea and Japan, the term spread is a useful predictor of future output gap movements, but forecasting horizon is significantly shorter in the post currency crisis period. This reflects the fact that business cycle fluctuations are much shorter in the post currency crisis period. Also, I find that both components are relevant for predicting output gap, but the relative importance differs for each time period in Korea. In Japan, regardless of inclusion of Asian Currency Crisis period, the relative importance of the expectations component in forecasting future output gap is greater than that of the term premium component.
